Meaning
Guarantee issued by a bank on behalf of a client to provide payment to a beneficiary if the client fails to fulfill a contract. Such standby letters of credit act as a financial safety net for long term supply agreements involving high value connectivity modules. This instrument differs from a standard commercial letter of credit because it is intended to be drawn upon only in the event of a default.
It expires on a specific date, providing a defined window of protection for the buyer or seller.
Default Trigger
Activation of the payment requires the beneficiary to present a written statement that the applicant has failed to perform. This might occur if a manufacturer fails to deliver a batch of certified antennas by the agreed deadline. When standby letters of credit are used, they provide the beneficiary with immediate access to funds without the need for litigation.
The bank’s obligation to pay is independent of the underlying commercial dispute between the two parties.
Financial Security
Assurance of payment helps in establishing trust between new business partners in different countries. It allows a small component supplier to take on a large order from a major brand owner with confidence. Because standby letters of credit are backed by the bank’s credit, they are often preferred over simple corporate guarantees.
Documentation Requirement
Terms for the draw must be clearly defined to avoid delays during the presentation of the claim.
