Meaning
Contractual relationships established directly between two transacting parties define the legal boundary for liability and performance claims. This mutual connection, known as direct privity, ensures that only the signatories to an agreement can enforce its terms or sue for damages. Third-party vendors and sub-tier suppliers remain outside this legal circle.
It limits the exposure of the primary contractor.
Legal Relationship
The existence of a signed contract is the prerequisite for establishing legal standing in commercial transactions. Without direct privity, a hardware buyer cannot bring a breach of contract action against a component subcontractor if a chip fails.
Contractual Boundary
System integrators must carefully structure their purchasing agreements to manage liabilities across the entire supply chain. When direct privity exists only between the buyer and the main supplier, any warranty disputes must flow through that single channel. This structure prevents direct communication or negotiation between the end customer and the component manufacturer.
It protects the proprietary trade relationships of the primary supplier.
Liability Allocation
Subcontractors are shielded from direct lawsuits by the absence of a formal agreement with the ultimate system buyer. Because direct privity does not extend down to the component level, the primary contractor bears the full responsibility for assembly defects. This dynamic incentivizes the primary contractor to perform rigorous incoming inspections and audits on all sub-assemblies.
The risk is thus managed through indemnification clauses and liability caps that are negotiated during the initial procurement phase.
